Why a big down payment on a lease is a bad idea

A capitalized cost reduction lowers your payment but buys you almost nothing — and if the car is stolen or totalled in month two, you may never see it again.

It is not a discount

On a purchase, a down payment builds equity you keep. On a lease, it does not. You are prepaying part of a rental, and the only thing it earns you is the rent charge you avoid on the amount you fronted.

On a $3,000 capitalized cost reduction at a typical money factor over 36 months, that saving is on the order of $200. You have paid $3,000 to save $200.

The monthly payment falls, which feels like a discount. The effective monthly cost barely moves, because you paid the money either way.

The real risk

If the vehicle is stolen or written off early in the lease, the insurance settlement goes to the leasing company, not to you. Gap coverage settles the difference between the payout and what is owed on the lease — but your capitalized cost reduction is not part of what is owed.

In practice that money is simply gone. You prepaid rent on a car you no longer have.

This is the single strongest argument for a sign-and-drive structure: put down as little as the deal allows, and keep the cash where a total loss cannot take it.

Insurance settles with the lessor. A capitalized cost reduction is generally not recoverable if the car is totalled in month two — unlike security deposits, which are.

When it does make sense

Occasionally a manufacturer requires a minimum capitalized cost reduction to qualify for a subsidised rate, and the subsidy is worth more than the risk. That is a real trade worth taking.

If you need a lower payment to fit a budget and understand the cost, that is a legitimate choice too. The point is not that it is forbidden — it is that it should be chosen knowingly rather than assumed to be prudent.

If your aim is to reduce the amount of interest you pay, multiple security deposits do the same job with money you get back.

Common questions

Should you put money down on a lease?
Usually as little as possible. A capitalized cost reduction saves only the rent charge on the amount fronted — roughly $200 on a $3,000 payment over 36 months — and is generally not recoverable if the vehicle is totalled early.
What happens to my down payment if a leased car is totalled?
The insurance settlement goes to the leasing company, and gap coverage settles what is owed on the lease. A capitalized cost reduction is not part of what is owed, so it is typically not returned to you.
Does a down payment lower the interest on a lease?
It lowers the balance the money factor is applied to, so the rent charge in dollars falls. The rate itself is unchanged. Multiple security deposits reduce the rate, and are refundable.
